I notice that just about every time games are shown in a show or a commercial, the person playing the game is usually holding a PSP. What's up with that? Does Playstation pay off shows for product placement? And if so why doesn't Nintendo do the same?

Sony does a lot of product placement, yes.
Nintendo doesn't because it's not part of Nintendo's marketing strategy.
Why don't they, though? I'm sure thanks to product placement, when the average Joe thinks of games, he sees a PSP, not a DS. Can't only good come out of it?

Because product placement is expensive, that's why. Nintendo would rather market out through other channels.
If a company tried to market through every channel possible, the company would go bankrupt. Nintendo would have done some analysis work before implementing its marketing strategy, and it would have considered product placement an unnecessary expense.
I've seen some DSes used in some commercials and Mario characters were mentioned as well
Hardly any compared to the PSP, though. But I guess WaltElf is right. Product Placement must be expensive.
I have a lot of criticisms of Nintendo, but marketing is not one of those. Nintendo has quite a savvy marketing unit, and I do trust that product placement but not be worthwhile with the demographics Nintendo is targetting.

Microsoft has done a MUCH better job at marketing the Xbox 360 and Kinect. Nintendo pretty much stopped marketing their games to gamers; instead they spent the entire generation doing "Wii would like to play" commercials, and videos of moms playing their DS's and Wii Fits.

Look, you really need to learn to back your opinions up with something when you make such outlandish claims.
With the Wii and DS, Nintendo had a specific demographic in mind, and that was families, older people, and children. The marketing was targetting those groups, not you, and while Nintendo didn't have the same budget as Microsoft, it was clearly effective in drawing those demographics in.
Dang it. I have to agree with Waltz again. The DS had great marketing, as we can clearly see from its huge success
The Wii was marketed to the same casual crowd as the DS. They may be successful with "casual gamers", but pretty much the entire industry has written off the Wii as a joke.

A joke that made Nintendo billions of dollars

Sure, Nintendo made millions of dollars, but 3rd-party companies couldn't figure out how to capitalize on that success. They have more success on Xbox/PlayStation systems.
And this is why I have always believed "customers buy Nintendo systems just for Nintendo games". Do people say the same thing about Sony or Microsoft systems? I doubt it.

What does that have to do with Nintendo's marketing?
Nintendo isn't marketing their systems to gamers, which is why 3rd-party developers have given up on their platforms. They are finding more success on Xbox/PlayStation systems.
And don't say "casual gamers are a bigger market". The gaming industry survived just fine without this expanded market, and they can't be relied on for continued growth. They don't constantly buy new software and games. The industry has always been supported by "core" gamers.

The Wii didn't sell to 'core' gamers because the PS3 and Xbox 360 were HD and suited 'core' games better. 3rd party games failed to sell on the Wii, which is why third parties pulled away from the console. Nintendo's marketing did its job though - it got the console in people's hands.

True, but if gamers only care about power and graphics, then why didn't they all buy the original Xbox over the PS2 and GameCube?
Why isn't the PC the main platform for games? It's clearly more powerful than all game consoles.
