I always wondered....why isn't Kingdom Hearts 2 called KH3? It's technically NOT the second game in the series (now it's the fifth in the timeline if that's not confusing enough)

Because KH1 and KH2 are the only ones that really drive the plot forward, while the rest are side-stories that expand on the lore and back stories.

No. While 358/2 Days was pretty much pure filler, Chain of Memories and especially Birth by Sleep is very important to the overall story. (Nomura himself even said BbS is just as important as KH and KH2.) You obviously haven't play either of them for you to say that.... (Though you're right about BbS expanding the backstory. But doesn't make it any less crucial to fully understand the plot.)

But it's still backstory. Even if it helps you understand the established plot, it doesn't drive it forward, the way Kingdom Hearts and Kingdom Hearts 2 did. Birth By Sleep does not continue the event of Kingdom Hearts 2 enough (if at all) to be called Kingdom Hearts 3. Chain of Memories certainly didn't drive it forward enough to be called Kingdom Hearts 2. Its a link in the chain, an epilogue that shows you what happened between KH1 & 2 and sets up the events of KH2 without really expanding on them enough to be considered a true sequel. In other words, nost of those side stories don't really do what one would expect a true numbered sequel in a story to do, so there's no point in giving them numbers.
Although I haven't played Kingdom Hearts Birth By Sleep myself as of yet I've seen enough of it others playing it to deem it a worthy entry in the KH Canon. I think that both Kingdom Hearts Birth by Sleep and Kingdom Hearts 358/2 Days are just as key to understand the KH Universe as are the Kingdom Hearts mangas which I enjoy very much. OTAKU DOMINATION!
@MickeyMac: Chain of Memories introduced many of the characters and character development in Kingdom Hearts II as well as the villain organization. How is that not driving the plot forward?
